IRS warned, but did not act on tax strategy for private equity

WASHINGTON (Reuters) - U.S. tax authorities took no formal action after launching a probe five years ago of tax strategies used by private equity managers at firms such as Bain Capital LLC, leaving a legal gray area that is now being examined by New York's attorney general.

In a move focusing more scrutiny on private equity at a politically turbulent time, New York Attorney General Eric Schneiderman has subpoenaed documents from at least a dozen firms about how they reduce their managers' tax bills, a source familiar with the matter told Reuters.

Among firms subpoenaed, in addition to Bain, were KKR & Co LP, TPG Capital LP, Apollo Global Management LLC and Silver Lake Partners LP, a source told Reuters.

Schneiderman is investigating "management fee waivers," in which private equity managers convert portions of their pay into investment income, reducing the tax rate on that pay to 15 percent. That is the same rate they pay for "carried interest," a related form of investment gain that the managers get from the business of buying, managing and selling companies.

The tax status of carried interest has drawn fire for years from Democrats in the U.S. Congress who argue the gains should be taxed as ordinary income. The private equity industry and their allies have blocked such a change, arguing that carried interest carries risks and deserves investment tax treatment.

A spokesman for the U.S. Internal Revenue Service said on Monday the agency had no immediate comment on the issue.

The private equity industry's role in the economy and its tax status have become political issues in the 2012 presidential campaign because Bain Capital was co-founded and once led by Mitt Romney, the Republican candidate hoping to unseat President Barack Obama in the November 6 election.

Romney's campaign said he did not take part in the fee-waiver program. Bain declined to comment.

The IRS said in November 2007 it was studying tax techniques used by alternative investment firms, including private equity.

"The service never said anything after that," said Francois Hechinger, an attorney for private equity firms at accounting firm BDO in California. "I don't think they are happy about it."

It is unknown if the IRS audited private equity funds to investigate management compensation. It is also unclear why the IRS took no public action.

A tax lawyer who was at the IRS in 2007 said the firms' pay structures are complex, posing a challenge for IRS auditors.

TWO AND TWENTY

The tax issue centers on the disparate treatment given under U.S. law to income from wages, taxed at a top rate of 35 percent, and that applied to investments, taxed at 15 percent.

Private equity managers typically get a "2-and-20" compensation package. This consists of a 2 percent management fee, taxed as ordinary income, and a 20 percent share of fund profits, taxed as capital gains at 15 percent.

The 2 percent fee is guaranteed income that defrays some of the risk associated with investing. But managers may waive the fee and convert it to income that benefits from the lower tax rate.

Lawyers such as Hechinger defend the fee-waiver strategy because of the increased risk to which the income is subject. "You're taking a risk - there is no certainty you're going to have income in the life of the fund," Hechinger said.

Others say it is not so clear. Critics argue that fee waiver is a tax loophole.

"The IRS hasn't issued any notice (about the 2007 inquiry) and it is kind of a puzzle to me why they haven't," said Victor Fleischer, a law professor at the University of Colorado, among those who first highlighted the tax technique. "It has been this open secret in the private equity world."

DEMOCRATS TRIED PREVIOUSLY

The timing of the probe and Schneiderman's credentials as a Democrat could raise eyebrows in political circles.

Fleischer, a critic of the tax strategy, said a 2006 Romney financial disclosure shows more than $1 million in income from a Bain fund that has received converted management fees.

On the broader issue of carried interest, Democrats have been trying for years to close what they see as a tax break. They came closest in 2010 when they controlled the House of Representatives, the Senate and the White House.

Still, they failed, in large part because some Senate Democrats tried to carve out exceptions for certain industries.

After the upcoming elections, wide-ranging tax code reform is seen by some on Capitol Hill as a possibility in 2013.

The private equity industry appears likely to feature in the debate.

The most recent estimates in Germany appear to indicate that at least twenty two more applicants are in the pipeline to have their cases reviewed before licenses are granted. In recent weeks, four high profile online sportsbooks have received licenses from the German province, making a total of twelve that have been issued by Schleswig-Holstein. Sources are stating that the licenses currently under review are for such games as poker, roulette and slots.

The case of Schleswig-Holstein is most certainly a bizarre one. This is a case of one German state that has drawn up its own policies and regulations in order to control its gambling centre, whilst avoiding the jurisdictions of Germany and the European Commission. There have been few signs of upset by the other German states over the issue however and the only real grievance on the matter appears to stem from the European Union.

It is unclear at the moment if Schleswig-Holstein will retain its right to deliver licenses once, and if the new law from the European Commission comes into effect. Many are predicting that the Schleswig-Holstein model if proven successful could provide a spearhead for a similar movement in the United States, should federal law prevail and a general banning of online gambling is upheld. The situation in the United States concerning online gambling is at the moment however, under review and it is widely felt that the federal government will allow each state to make its own mind up pertaining to gambling in their borders; with the exception of sports betting which is predicted to remain illegal under federal law.

A phone call in the middle of the night almost never brings
good news.



"Hey, my car is broken down." "Hey, so-and-so is headed to the hospital." "Hey, can you come get me out of jail?? No one wants to get one of these calls at night, but if you have kids or family it is going to happen at some point.

Shirley and Bob Baker, my mother and stepdad, ?were probably asleep. Waking up and first thinking, "What is that sound?"

Clarity comes quickly and they answer the phone.

"Mrs. Greaney,? the voice on the other end of the line chimes in a monotone voice.

"No, it's Mrs. Baker. It used to be Greaney," she says very defining.

The voice on the other end of the phone continues, "Excuse me -- Mrs. Baker. Well, ma?am, we have your son here in the Toyavalle, Ala., county jail, and he gave us your name and phone number to come get him."

I was a juvenile, living on the road then, and they wanted me bailed out and picked up.

I was actually hitchhiking from Texas to Birmingham, Ala. A young teenage kid on the street. I had made up my mind to go visit my mom, brother and sisters, so I took off hitchhiking from Houston. Standing on the interstate in the middle of the night in the middle of nowhere apparently attracted the local sheriff?s attention and landed me in the slammer. Dirty coppers.

Several hours later a uniformed officer showed up at my cell door and told me someone was there to pick me up. It was Bob.

At this point I really didn't know my stepdad. I don't know that I had even met him. I was not a part of the wedding. I don't think I even knew about it. My mom, little brother and sisters had moved to Illinois then Alabama after the divorce. I ran away. When you are in jail, having anyone come bail you out is a blessing, and, being the arrogant little heathen I was, I figured Bob should have. After all, he was married to my mother. The drive was quiet. We didn't know each other, and I sure wasn't going to let this guy into my world. Not yet.

That was my introduction to my stepdad. Stellar planning on my part, right? Over the years Bob was patient through each of my disruptive visits. He knew mom loved me and wanted to see me. Another time I proved to be amazing was when I was staying with them in Georgia on an extended visit. It was not unusual for me to ask then to use mom's car. This Friday night the stipulation was that I had to drop my sister off at her destination on my way to wherever I told them I was going. I was driving fast and scaring my sister as I hurriedly drove to her drop-off spot. Before we got far I missed a stop sign and skid out in front of an oncoming car. Mom?s car was totaled. I don't think Bob ever said a word, but I know it was a huge hardship. The car was paid for, and they were struggling.

There is a plethora of information online about step-parenting. Stepfamily.org lists these statistics. Over 50 percent of U.S. families are remarried or re-coupled. The average marriage in America lasts only seven years. Seventy-five percent remarry. Sixty-six percent of those living together or remarried break up when children are involved. ?Fifty percent of the 60 million children under the age of 13 are currently living with one biological parent and that parent's current partner.

The site also lists tips and dos and don'ts for step-parents. Step six says in part, "There is no model for the step relationship except for the wicked stepchild and invariably cruel stepmother of fairy tales. Note the absence of myth around the stepfather. It is vital for the survival of the stepfather to be able to see and delineate expectations for each member of the family, especially the primary issues of upset in step: e.g., money, discipline, the prior spouse, visitation, authority, emotional support, territory and custody."

I wanted to find a Biblical example of the grace Bob has shown me over the years, how he is true to the Word of God. In the book of Mark, Mark 10:13-16, people were bringing little children to Jesus asking him to lay healing and loving hands on them, but the disciples rebuked them. When Jesus saw this, He was indignant.

He said to them, ?Let the little children come to me, and do not hinder them, for the kingdom of God belongs to such as these. Truly I tell you, anyone who will not receive the kingdom of God like a little child will never enter it.?

And He took the children in His arms, placed His hands on them and blessed them.

I think there were plenty of times Bob wanted to "lay hands" on me but not for healing and loving. He could have rightfully banned me from his home. He could have scolded me time and time again. Many times I expected him to shame me for being stupid or taking advantage of my mom or him. He never once did any of that.

Over the years I have made my amends and have come to admire Bob in a way I admire few men. He is the rock my brother and sisters needed in their lives. Even though he had kids of his own he was fully committed to them and my mom. Mom had lived a hard life for a long while with my father and his propensity for alcohol. She deserved to be loved and cared for. Bob is her knight.

It is always the easy way out to ignore, check out, blow off, drink, be angry, leave, physically abuse and just generally not give a darn about so many things in our lives. In my work with fatherless kids and single moms, even the men with whom I am close, I am told the stories of horrific stepdads and the despair and deep wounds that are now burdens on them.

I was the one who pushed back, who wounded and battled the good that was and is Bob. I now strive to be a man he is proud to call his son, the step part matters not. The gift of Bob's love and caring will show up for generations on earth through our family. His love took a broken family and mended the hearts together. I don't know how you pay back someone like Bob. Maybe it is you pay it forward. Sound familiar?

China says S. Asia ties 'no threat to third party'

Chinese Defence Minister Liang Guanglie says Beijing's increasingly close ties with South Asia are aimed at ensuring regional "security and stability" and are not intended to harm any "third party".

Liang, the first Chinese defence minister to visit Sri Lanka, did not name India -- where he heads to Sunday -- but officials in New Delhi have expressed concerns about Beijing's influence in Sri Lanka, Bangladesh, Maldives, Nepal and Pakistan.

India fears it might be part of a Chinese policy to throw a "string of pearls" -- a circle of influence -- around regional rival India.

But in a speech released by Sri Lanka's military on Saturday, Liang said that China had only peaceful intentions in South Asia, while stressing that the Indian Ocean was an important supply route for his fast-developing country.

Beijing is seeking "harmonious co-existence and mutually beneficial and win-win cooperation" with countries in the region, he told a Sri Lankan army staff college on Thursday, according to a copy of the speech.

In New Delhi, the minister will be a guest of the defence ministry, an Indian government spokesman said, without giving details of what will be discussed.

India is warily eyeing growing Chinese clout in what New Delhi regards as its traditional sphere of influence.

Liang dismissed the "China-threat theory".

"Some people in the international community suspect that China would take the road of expansion with force and have been actively spreading the 'China-threat theory'," he said.

"The People's Liberation Army (China's armed forces) efforts in conducting friendly exchanges and cooperation with its counterparts in South Asian are intended for maintaining regional security and stability and not targeted at any third party," he added.

Liang said his trip to Colombo was aimed at further strengthening close ties with Sri Lanka, including military cooperation.

China is a key supplier of weapons to the Sri Lankan military, which in 2009 crushed the Tamil Tiger rebels and declared an end to 37 years of ethnic conflict that claimed up to 100,000 lives on the island, according to UN estimates.

Scientists probe mystery of operon evolution

The threads of an evolutionary mystery that dates to the birth of molecular biology are beginning to unravel, thanks to a new investigation by computational bioengineers at Rice University and the University of Texas MD Anderson Cancer Center.

In new research published online this week in PLOS Computational Biology, Rice's Oleg Igoshin and MD Anderson's Christian Ray offer a possible explanation for the existence of jointly controlled clusters of genes called operons, which are found in bacterial chromosomes but not in those of higher order organisms like humans.

The new study harkens to one of the earliest 20th-century discoveries in molecular biology, and it could help clear 21st-century hurdles for synthetic biologists.

In the early 1960s, just as scientists were discovering how cells transcribed information from DNA to create the necessary proteins for life, French scientists Jacques Monod and Fran?ois Jacob found that the bacterium Escherichia coli used three specialized genes to create the proteins it needed to break down and digest lactose. They also found that these three metabolic genes were switched on and off together from a single control point.

Monod and Jacob had discovered the first operon, a set of multiple genes that are controlled as one. It marked the first time that scientists had identified a gene regulatory network, and it earned them a share of the 1965 Nobel Prize in Physiology or Medicine. Monod and Jacob's lac operon turned out to be the first of many bacterial operons. But by the late 1960s, it was clear that operons weren't the biological norm. None have ever been found in humans, for instance, and very few have been identified in multicellular organisms.

"There's never been a definitive explanation for why nature would preferentially select for operons in prokaryotes but not in eukaryotes," said Igoshin, associate professor of bioengineering at Rice. "In addition, we do not know how genes get grouped into operons. Why, for example, are some interacting genes selected to be in one operon while others are not?"

Igoshin and Ray are computational bioengineers who apply mathematics and computational bioinformatics to study cell signaling and other biochemical processes. Ray, a former Rice postdoctoral research associate in Igoshin's research group, is now in the Department of Systems Biology at MD Anderson. Ray and Igoshin began investigating operons in late 2009 to determine whether their evolution might have been influenced by the "noisy" nature of biochemical signals that regulate bacterial gene transcription.

"When a cell is responding to its environment, it can use regulators to control gene expression, but the amount of control that the cell has is limited by the number of molecules like messenger RNAs, which mediate protein production," Ray said. "So, in bacteria, the number of copies of a protein expressed by a gene can vary widely, say from 50 one hour to 100 the next. And this happens even when conditions outside the cell have not changed."

Igoshin and Ray knew that these random fluctuations were less of an issue for eukaryotic cells, which have larger volumes and more copies of messenger RNA and proteins. So they hypothesized that operons play a role in helping bacteria deal with these "noisy" conditions.

To test their idea, they developed a series of mathematical models of gene networks that could be run on a computer rather than on cell cultures, as well as statistical tests that could be performed using the information accumulated in bioinformatic databases.

Their mathematical models of gene networks covered six different types of protein-protein interactions. For each interaction type, they compared how operons affected noise in networks encoded by the member genes. For three of the six networks, operons worked to suppress noise. For the other three, they worked to increase noise. The findings from the simulations therefore suggested that operons could reduce the detrimental effects of noisy signals in some gene regulatory networks, but not others.

To further test the idea, Igoshin and Ray examined the operon organization of the E. coli genome. They found operons were frequent when the type of interaction that they encoded worked to suppress noise. When the encoded interaction did not suppress noise, operons were infrequent.

"Operons that emerged in the course of evolution in E. coli are consistent with selection for noise suppression and selection against noise amplification," Igoshin said.

The study also suggested why specific genes might be found in a specific operon.

"Certain genes perform much better when they're controlled as a unit, particularly if they produce co-ingredients that are required in proportional amounts," Ray said. "In the simulations, when these were split up and put onto separate operons, the inherent noise in the control signals would create a situation where the cell had way too much or too little of one co-product. In some cases, this is just inefficient, but in others the buildups could be toxic."

Ray and Igoshin said the study has implications for synthetic biologists who are trying to imbue cells with new biological functions not found in nature.

"For example, if you need to take multiple enzymes from different species and put them into a bacterium -- something that was done recently to produce a low-cost anti-malaria drug -- it might be easier to take them separately and put them into different parts of the chromosome," Igoshin said. "What this new finding shows is that there may be a cost for that in terms of overall fitness of the organism. Nature sometimes groups things together, particularly in cases where one of the enzymes makes or consumes toxic intermediates, and synthetic biologists would do well to pay attention to these types of interactions as they prepare their designs."

People who serve their country in the United States Armed Forces do us all a great service and they certainly take risks and make sacrifices. Though it can never be enough, there are certain benefits that veterans may be entitled to that can help them when they become senior citizens.

One of these is the Veterans Aid & Attendance special pension. Most people have heard of the military retirement pension that service members are entitled to for life after 20 years of service. This special pension is something entirely different, and someone who was receiving a military retirement pension could conceivably qualify for Veterans A & A as well.

This benefit is available to veterans who need assistance with their day-to-day needs. To qualify you must provide medical documentation that proves that you do in fact require living assistance.

In terms of length of service veterans who have served for even one day during a time of war out of a total stint of at least 90 days qualify.

As of this writing there is an upper resource limit of $80,000. However, according to the Veterans Benefits Administration rules governing the Veterans Aid & Attendance special pension certain valuable possessions do not count toward this figure, including your vehicle and your home.

Given the high and rising costs of long-term care this benefit can provide many veterans with a nice boost each month and it is something to look into if you are a former service member who is in need of living assistance.
